If it were me, I wouldn't work on that project. I think you need to consult with them on the issues you discussed above (you made some excellent points), and you need to consider whether this is something you are willing to participate in. For me, there are some funders/non-profits/organizations I absolutely won't work for and there are some that are borderline that I have to think about.
